Learning goals

  • Explain define the claim using mechanisms and limitations.
  • Explain choose the model using mechanisms and limitations.
  • Explain challenge the result using mechanisms and limitations.

Define the claim

Intrinsic value is a model-based estimate under stated cash flows and risk assumptions; a difference from market price is a hypothesis to investigate, not proof of mispricing.

Discount equity cash flows with an equity required return; discount cash flows available to all capital providers with an appropriate overall capital cost.

Choose the model

Dividend models suit distributions that meaningfully reflect capacity to pay; FCFE models can help when payout policy diverges from owner cash-generation capacity.

Asset-based valuation estimates net asset values after relevant adjustments and liabilities; it can miss internally developed intangibles and going-concern earning power.

Challenge the result

Relative valuation needs comparable growth, risk and accounting definitions; a lower P/E need not mean undervaluation when earnings quality differs.

Scenario and sensitivity analysis identify which assumptions drive value; a precise spreadsheet output does not remove uncertainty in forecasts or discount rates.

Formula and assumptions

Equity=operating enterprise value−debt−other prior claims+excess cash

Original applied case: Equity value, price and model selection

  1. A toy firm has enterprise value 160, debt value 45 and excess cash 10 and 25 shares outstanding; no other claims.
  2. Equity value is 160−45+10=125 using an operating enterprise-value convention that excludes excess cash.
  3. With 25 shares the estimate is 5 each; ensure cash is not counted twice.

Errors to catch

  • Do not assume: Intrinsic value is directly observable with certainty.
  • Do not assume: All cash-flow claims use the same discount rate.
  • Do not assume: Dividend models ignore payout behavior entirely.
