Learning goals

  • Explain cash and price changes using mechanisms and limitations.
  • Explain valuation drivers using mechanisms and limitations.
  • Explain currency translation using mechanisms and limitations.

Draft · approximately 25 minutes, excluding further revision.

Cash and price changes

Holding-period equity return includes cash distributions and price change relative to initial price; reinvestment assumptions matter when several periods are linked.

A dividend transfers cash out of the firm; the ex-dividend price can adjust, so receiving a dividend does not create free wealth by itself.

Valuation drivers

Share repurchases reduce outstanding shares when retired but value effects depend on price paid, financing and investment opportunities; EPS growth alone is insufficient evidence of value creation.

Price equals earnings per share times the valuation multiple in an earnings-multiple decomposition; price growth can reflect earnings changes or repricing of expectations.

Currency translation

A home-currency return equals (1+local asset return)(1+foreign currency appreciation)−1 under consistent quotation; additivity is only an approximation.

A stock split changes shares and per-share prices proportionately without mechanically changing enterprise wealth; compare split-adjusted historical series.

Formula and assumptions

1+Rhome=(1+Rlocal)(1+RFX)

Original applied case: Distributions, growth and equity return attribution

  1. A foreign share earns 8% locally while its currency loses 5% against home currency.
  2. Translate jointly: 1.08×0.95−1=0.026.
  3. Home return is 2.6%, not the simple 3% sum; both exposures affect the result.

Errors to catch

  • Do not assume: Price return alone always equals total return.
  • Do not assume: Every dividend creates free new shareholder wealth.
  • Do not assume: Any EPS increase proves a repurchase adds value.
