Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.
Learning goals
- Distinguish recognition and measurement across major balance-sheet categories.
- Use common-size and liquidity measures with disclosure context.

Not all intangible value is recognized
An identifiable acquired patent may be recognized separately from goodwill. Internally generated reputation and workforce value are not automatically assets just because they are economically valuable. Separate finite-life intangibles, generally amortized, from indefinite-life assets subject to impairment testing. Compare policies, remaining lives, gross costs and accumulated charges before comparing asset turnover.
In a simple wholly owned acquisition, goodwill is consideration less fair value of identifiable net assets, after recognizing applicable items. It is not a separately saleable reserve of cash. For IFRS reporting, goodwill is not amortized and is tested for impairment annually and when indicators arise. Acquisition terms, cash-generating-unit allocation and assumptions matter more than the goodwill label.
Read the measurement basis and liability terms
For financial assets under IFRS 9, business model and contractual cash-flow characteristics help determine amortized cost, fair value through other comprehensive income or fair value through profit or loss. Classification changes the location and timing of gains and losses. Review expected-credit-loss allowances and fair-value inputs; a face amount does not establish realizable cash.
Non-current liabilities require maturity schedules, rate terms, collateral and covenant analysis. A long contractual term does not by itself resolve current/non-current presentation: assess the issuer’s right to defer settlement and applicable covenant rules at the reporting date. Compare book debt with contractual cash payments and identify commitments outside simple debt totals.
Common size is a map, not a verdict
Divide asset and financing categories by total assets to expose business mix and funding structure. A manufacturer and software firm need different operating assets. Book equity is a residual measured under accounting rules, not a direct estimate of market capitalization. Revaluations, acquired goodwill and buybacks can alter ratios without improving operations.
The current ratio includes inventory and prepaid items; a stated quick ratio typically excludes them. A strong closing ratio can conceal seasonal borrowing or poor receivable quality. Use average balances, maturity analysis and subsequent collections when available. Never infer available cash simply from a large current-asset total.
Follow the debt instrument’s cash-flow and business-model tests
For an IFRS 9 debt asset with cash flows solely of principal and interest, hold-to-collect can qualify for amortized cost; hold-to-collect-and-sell can qualify for FVOCI, subject to the standard’s conditions and options. A trading holding generally goes to FVTPL.If the contractual cash-flow test fails, the simple amortized-cost route is unavailable. An equity investment does not become an amortized-cost asset merely because management intends to hold it for years.
The location of fair-value gains matters: profit-or-loss recognition can change earnings volatility while OCI presentation changes another equity component. Expected credit losses and impairment disclosures still require attention under the applicable category. Compare fair-value hierarchy, credit quality and pledged assets rather than inferring low risk from a smooth carrying amount.
Liquidity depends on asset quality, not only totals
Suppose current assets are cash 20, receivables 80 and inventory 100; current liabilities are 100. Current ratio is 2.0, but a quick ratio excluding inventory is 1.0. If 30 of receivables are overdue and doubtful, neither ratio alone establishes available cash. Inspect aging, collateral, customer concentration and whether cash is restricted. Two firms with the same current ratio can face very different near-term funding needs.
Book equity is a residual under the accounting measurement basis, not an observable liquidation value. Unrecognized internally generated intangibles, historical asset costs and impairment judgments limit direct comparisons. Negative equity can make debt/equity and ROE ratios misleading rather than automatically ranking a company as cheap. State the measurement date and use average balance-sheet amounts when matching a stock measure with a full-year flow.
Formula and assumptions
Current ratio=current assets/current liabilities; quick ratio=(cash+marketable securities+receivables)/current liabilities; common size=item/total assets
Balance-sheet diagnosis
- Assets 1,000 include cash 80, receivables 120, inventory 160, prepaid costs 40 and long-term assets 600. Current liabilities are 200; total liabilities 650.
- Current ratio=400/200=2.0; quick ratio defined as (cash+receivables)/current liabilities=1.0. Equity=350; liabilities/assets=65%.
- If half the receivables become uncollectible, reported liquidity before adjustment overstates economic liquidity; investigate allowance quality instead of relying on 2.0.
Errors to catch
- Treating goodwill or an internally generated brand as cash collateral.
- Comparing differently defined quick ratios without adjustment.
