Earnings: recognition, normalization and dilution

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Analyze the timing of revenue and expense and distinguish cash from earnings.
  • Compute common-size margins and EPS with defensible adjustments.

Draft · approximately 80 minutes, excluding further revision.

Follow performance, not billing alone

For customer contracts within IFRS 15, identify the contract and distinct performance obligations, determine and allocate the transaction price, then recognize revenue as obligations are satisfied. Assess transfer of control, variable consideration, returns and principal-versus-agent presentation. Cash collected upfront can be a contract liability; a credit sale can create revenue before collection.

A synthetic 12-month service paid 1,200 upfront and delivered evenly earns 100 per month under that specified pattern, not 1,200 on receipt. For bundled products, allocate using relative stand-alone prices when appropriate; recognize each obligation according to its own delivery pattern. Investigate unusual quarter-end growth against returns, contract assets and customer acceptance.

Separate recurring economics from accounting timing

Capitalizing a qualifying cost delays expense into depreciation, amortization or later cost of sales. Expensing immediately lowers current profit and assets relative to capitalization, holding tax and all other facts fixed; it does not change the original cash payment. A policy change, estimate change and correction of error have different reporting treatments, so identify which occurred before normalizing a series.

Review discontinued operations separately from continuing operations. Do not automatically delete restructuring charges: a frequently repeated charge can be economically recurring. Adjust gains and losses symmetrically and explain taxes. Common-size each income-statement line by revenue and compare gross, operating and net margin across consistent scopes. A higher margin from a disposal gain is different from stronger product economics.

Weight shares and test dilution incrementally

Basic EPS uses profit attributable to ordinary holders divided by weighted-average ordinary shares, with appropriate retrospective share-split adjustments. Subtract preference dividends as applicable. Issuing shares halfway through a year changes the denominator by their time weight; a year-end share count alone is insufficient.

For a convertible bond under an if-converted calculation, add back after-tax interest and add conversion shares. For options under the treasury-stock method, add only incremental shares implied by exercise proceeds and average market price. Include instruments only when dilutive under the applicable sequencing rules. An increase in EPS is antidilutive and is excluded; reporting a loss needs particular care.

A policy change is not an estimate revision

Under IAS 8, a voluntary policy change must meet the relevant usefulness criteria and is generally applied retrospectively unless impracticable; an issued standard can specify its own transition. An estimate revision responds to new information and is generally prospective. A material prior-period error normally requires retrospective correction under the applicable rules. Do not call unsupported profit smoothing an estimate update simply to avoid restating comparatives.

A machine costs 120 with no residual value. Its six-year life gives annual depreciation 20. After two years, carrying amount 80 is reassessed to have four remaining years: future annual depreciation remains 20. If credible new evidence instead supports eight remaining years, future annual depreciation is 10; the old two years are not rewritten merely because an estimate changed.

Treasury-stock method and the loss check

For an illustrative option award on five shares with exercise price 8 and average market price 10, exercise proceeds 40 would repurchase four shares; incremental shares equal one. Use average price over the relevant period, not a favorable closing quote. If average market price is below exercise price, the assumed option exercise is antidilutive. Under the specified simple loss case, adding shares would make loss per share less negative and is excluded rather than making diluted EPS look better.

Normalize earnings without hiding the economic cost

A fictional firm reports pretax profit 120 including a nonrecurring disposal gain 30 and a restructuring charge 10. If the analyst has evidence that both are outside the ongoing scenario, adjusted pretax profit is 120−30+10=100. At a stipulated uniform 25% tax rate applicable to both items, adjusted net income is 75. This mechanical illustration requires item-specific tax effects in a real filing and does not justify excluding charges that recur every year.

Use the weighted-average common shares for the same reporting period when calculating basic EPS, after deducting preference dividends where applicable. A stock split changes the share basis and requires consistent historical comparison. Dilution analysis asks whether potential shares lower EPS; anti-dilutive instruments do not belong in diluted EPS merely because they could become shares. Reconcile the reported EPS note before treating an adjusted EPS growth rate as business growth.

Formula and assumptions

Basic EPS=(profit−preference dividends)/weighted shares; if-converted EPS=(ordinary profit+after-tax interest)/(weighted shares+conversion shares); margin=profit/revenue

EPS bridge for a fictional issuer

  1. Net income 120, preference dividends 12, ordinary shares 40 for six months and 60 for six months: weighted shares=50; basic EPS=(120−12)/50=2.16.
  2. Convertible debt would add 6 after-tax interest and 10 shares: if-converted EPS=(108+6)/(50+10)=1.90, so this instrument is dilutive in isolation.
  3. Options on 5 shares, exercise price 8 and average market price 10, add 5−40/10=1 share before sequencing with other instruments.

Errors to catch

  • Equating cash receipts with earned revenue.
  • Including an antidilutive conversion or using only closing shares.
