An endowment must finance its illiquidity ambition

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Diagnose the case using the stated constraints and quantitative evidence.
  • Defend a conditional decision and identify what further evidence could reverse it.

Draft · approximately 95 minutes, excluding further revision.

Decision case · fictional facts

An endowment has 200 m assets,60 m liquid defensive holdings and 80 m private-fund NAV.Expected annual spending is 10 m, private capital calls 20 m and distributions 5 m. Stress spending remains 10 m, calls become 30 m and distributions zero. Donors restrict part of the assets; the committee also requires climate-risk review.

Budget liquidity by source and horizon

Illiquid assets may offer return opportunities but lock capital and create uncertain calls and exits. Map spending, commitments, currency and restrictions across horizons. Stress calls rising while distributions stop and public assets fall. Appraisal smoothing should not be mistaken for low economic risk; liquid reserve coverage must use genuinely accessible assets.

Choose allocation and overlays together

Asset allocation should support spending, risk tolerance and long-run purchasing power. After a public-market drawdown, private weights may rise mechanically. Derivatives can rebalance beta without immediate sale but need collateral and counterparty control; they cannot eliminate capital-call obligations. Compare cash transactions and overlays net of spread, tax, margin and operational demands.

Governance protects the mission

Manager selection requires conflict disclosure, independent evaluation and documentation; gifts or relationships must not replace diligence. Incorporate financially material environmental, social and governance risks consistently with the mandate; do not invent an institutional partnership or claim an ethical certification. Use clear responsibilities, spending rules and review triggers so a liquidity crisis does not force ad hoc governance.

Illiquidity premium is conditional compensation

An endowment with a long horizon may accept lockups when expected net compensation exceeds costs and the liquidity budget can survive adverse calls. Manager access, selection, fees and valuation affect realized outcomes. A long horizon alone does not finance near-term spending or guarantee an illiquidity premium; assess commitment pacing and vintage diversification.

Manager relationships require independent decisions

If a committee member has a financial interest in a candidate manager or receives substantial entertainment, the conflict must be handled under applicable duties and policy. Disclose relevant facts, recuse where needed and preserve objective diligence. The strongest historical performance cannot justify preferential access to confidential proposals or an unfair evaluation process.

ESG assessment should connect to the endowment mandate

Climate transition, physical damage, governance failures and social liabilities can affect cash flows, valuation and liquidity. Define which factors are financially material, how they enter manager selection and whether donor restrictions impose additional constraints. Sustainability labels require evidence; do not claim every screened portfolio will outperform or that a manager has certification without verification.

Test whether the reserve is actually accessible

Extend the endowment case: the 60 m defensive book includes 15 m donor-restricted assets unavailable for general spending or calls. Of the remaining 45 m, assets worth 10 m must remain posted as collateral and the other 35 m suffer a 10% liquidation haircut in stress. Assume no distribution arrives. Spending and calls still total 40 m. No assets outside this book are available within the payment deadline.

Recalculate accessible liquidity and coverage. Recommend an action before new commitments are signed, rather than relying on the original 1.5-times headline ratio. Consider whether spending restrictions and collateral calls can change together under a market shock.

Model reasoning, sensitivity and self-check

Accessible cash after the stated haircut = (60−15−10)×0.90 = 31.5 m. Coverage = 31.5/40 = 0.7875 times and the funding gap is 8.5 m. The 15 m restriction and 10 m collateral are separate exclusions; do not haircut the full 60 m and then call all remaining assets spendable.

Before committing more, identify a funded remedy with authorized timing: increase unrestricted reserves, reduce commitments that are still optional, negotiate feasible spending changes, or arrange a reliable committed liquidity facility after evaluating covenants and costs. A possible future secondary sale is not equivalent to cash available at a fixed call deadline.

Self-check: quantify the gap, identify an authorized payer and date, and state a fallback if the facility is unavailable or valuations move further. Climate review should assess concrete cash-flow, physical and transition exposures without assuming an ESG label finances a liquidity shortfall.

Formula and assumptions

Net liquidity need=spending+calls−distributions;coverage=accessible liquid assets/stress need

Compare with the model response after drafting
  1. Baseline net outflow=10+20−5=25 m; stress=10+30=40 m. Liquid coverage=60/40=1.5 times before restrictions or market declines.
  2. Preserve reserves and review new commitments before increasing private exposure; test donor restrictions and derivative collateral jointly.

Errors to catch

  • Using NAV as if it were immediately available cash.
