Learning goals
- Explain the purpose and firm-wide nature of GIPS compliance.
- Distinguish composite construction, verification and investment merit.
Draft · approximately 60 minutes, excluding further revision.
Decision case · fictional facts
A fictional firm advertises only its best account as its strategy record. A composite actually contains two eligible accounts with beginning assets 60/40 and same-period returns 10%/5%, no external flows. A salesperson says independent verification guarantees the future return and compliance of each advertised number. No supporting compliant report is supplied.
Fair representation requires a defined firm and universe
GIPS standards support fair representation and full disclosure of investment performance. Compliance is a firm-wide claim under applicable requirements, not a label selectively attached to a favorite account or product. Define the firm and discretion consistently; organize appropriate portfolios into composites reflecting similar strategy, mandate or objective, and handle pooled funds under the applicable provisions.
Do not exclude a poor-performing eligible portfolio merely to improve a record. Consistent inclusion, termination, valuation, cash-flow treatment and calculation policies reduce selection bias. Appropriate records must substantiate the history; a merger, new firm or change of personnel does not justify inventing transferable performance. Detailed portability conditions must be checked against the current standards and guidance.
Verification is assurance on processes within a defined scope
Independent verification evaluates the firm’s compliance with applicable composite and pooled-fund maintenance requirements and whether policies/procedures are designed for compliant calculation and presentation, under the verifier’s scope. It is not a guarantee of future results, not an investment recommendation and not automatically a performance examination of every composite. A separate performance examination has a different scope.
Review the actual report, period, currency, fee basis, benchmark, dispersion, risk information and required disclosures. Time-weighted and money-weighted presentation rules depend on the vehicle and conditions; do not assume the same method is always required. This lesson is an introduction: a compliance claim requires the full applicable standards, guidance and qualified review.
External flows are not investment performance
A portfolio starts 100, grows to 105 before a 50 client contribution, then ends 170.5. Two subperiod returns 5% and 10% link to 15.5%; treating the contribution as profit would be wrong. Cash held in the managed portfolio affects return. Transaction costs reduce gross-of-fees returns; net-of-fees also reflects investment-management fees under the applicable methodology.
Use the applicable GIPS valuation and cash-flow rules consistently; large-flow treatment and eligible money-weighted approaches have specific conditions. The arithmetic example teaches flow separation, not a universal substitute for the full calculation requirements.
Prefer supportable market evidence in valuation
Fair value should use reliable observable evidence where available; less observable comparable inputs or models require justified assumptions and documented controls. A quoted but inactive stale price may be less informative than current supportable evidence. The recommended hierarchy and any material departure should be addressed under the applicable GIPS requirements.
For an illiquid holding, retain data, timestamp, model rationale and independent review rather than choose whichever estimate maximizes the reported composite return.
Composite weighting must represent managed assets
Two eligible portfolios begin 80 and 20 and earn 10% and 0% over the same period. With no flows, the beginning-asset-weighted composite return is 8%, not the equal-weight 5%. Applicable methodologies also permit other specified asset-weighting approaches; the policy and data must be consistent.
A small high-return account should not receive arbitrary extra weight simply to improve the headline. Include eligible managed assets according to the documented method.
Discretion is the ability to implement the strategy
For composite construction, discretion concerns the firm’s ability to implement the intended strategy, not merely a contract title. A client restriction that prevents buying most securities in the strategy may make an account non-discretionary for that strategy; minor compatible exclusions need not do so. Apply a documented definition consistently.
A manager cannot classify a losing account as non-discretionary after the fact simply to remove its history.
Composite definition follows mandate and strategy
Portfolios grouped for comparison should share a meaningful mandate, objective or strategy. A global equity mandate is not automatically comparable with a country-constrained income mandate merely because both hold shares. Define membership prospectively so the composite represents the actual strategy rather than the best outcomes.
Clear definitions help a prospective client identify an appropriate record; they do not establish that the strategy is suitable for that particular client.
Membership timing must not erase inconvenient results
New portfolios enter according to a timely, consistent documented policy. Terminated portfolios retain historical performance through their last full period managed with discretion. Strategy-driven moves between composites require support and consistent treatment; do not retroactively transfer accounts based on favorable or unfavorable returns.
If a client leaves after a poor year, deleting that year creates survivorship bias even though the account no longer appears in current holdings.
A performance report needs context and disclosures
A compliant GIPS report involves prescribed return, asset and disclosure information for its report type and periods, not a single attractive cumulative number. Explain currency, fees, benchmark and relevant material changes under the applicable rules. Supplemental information must not mislead or replace required material.
A presentation claiming compliance while omitting essential report components cannot be repaired merely by adding a disclaimer that the chart is illustrative.
A manager’s move does not automatically port a track record
Performance portability requires the relevant continuity of investment decision makers and process, adequate supporting records, and the other applicable conditions. A new employer cannot claim the old firm’s history merely because it hired one successful analyst. If conditions fail, linked presentation is not justified; rules for any separate supplemental presentation must also be respected.
Diligence should verify records and organizational continuity rather than accept a salesperson’s assertion that the team “owns” every prior result.
Verification provides firm-wide assurance within scope
Independent verification tests relevant compliance policies, procedures and implementation on a firm-wide basis under the verifier standards. It is not a guarantee of every specific return, investment success or absence of all error. A separate performance examination has a distinct scope; read the report and covered periods.
A firm claiming that verification certifies a client’s future profits confuses process assurance with an investment promise.
Formula and assumptions
Simplified composite return without flows=Σbeginning-asset weight×portfolio return
Compare with the model response after drafting
- For the simplified no-flow example, beginning-asset-weighted return=0.6×10%+0.4×5%=8%. Presenting only 10% omits the second eligible account.
- Request the complete supporting report and clarify the claim, verification scope and inclusion policy. Never describe this course or IBBC Capital as GIPS-compliant based on this illustration.
Errors to catch
- Equating verification with a return guarantee.
- Claiming compliance for one cherry-picked account.
