A sovereign fund must connect fiscal and portfolio risk
Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.
Learning goals
- Evaluate financial and nonfinancial risks jointly.
- Recommend governance and enterprise-risk controls for direct long-term assets.
Draft · approximately 60 minutes, excluding further revision.
Decision case · fictional facts
A fictional resource-funded sovereign fund has 100 billion assets, 40% in domestic energy-linked projects and 60% diversified liquid assets. Resource revenues fall 30% in a stress, and fiscal withdrawals of 8 billion coincide with a 20% fall in the liquid book. Project valuations are stale, environmental obligations may create additional cost, and the risk team reports separately from the budget office.
The state’s exposure is wider than the investment book
A stabilization objective prioritizes funds when fiscal revenue falls; intergenerational saving can tolerate longer horizons, while development mandates add nonfinancial goals. Separate their budgets, accountability and liquidity. Domestic resource-linked assets can reinforce the same fiscal shock rather than diversify it. Assess currency, country, concentration, governance and operating linkages on an enterprise basis.
Long-term direct assets require due diligence, realistic milestone cash flows, contractual protections, valuation challenge and exit/funding scenarios. Environmental and social exposure can change costs, continuity, permissions and legitimacy; a long horizon does not excuse ignoring it. Engagement, insurance, diversification and contractual allocation each have limits.
ERM must connect measurement to decisions
Set risk appetite, ownership, escalation, independent challenge and reporting that joins fiscal and investment forecasts. Stress calls and withdrawals together with asset price declines and financing constraints. Stale marks are a measurement weakness; replacing them with arbitrary haircuts without evidence is not a full valuation process.
Evaluate both impact and control effectiveness, including data quality, conflicts and external review where appropriate. Report residual risk and action owners rather than giving a single unqualified safety score.
Environmental, social and direct-investment risk in a sovereign fund
A sovereign fund invested in domestic energy infrastructure can be jointly exposed to commodity revenue, fiscal withdrawals, physical climate damage, labor safety and community consent. A long horizon does not neutralize concentration or near-term cash needs. Map each financial/nonfinancial channel to revenue, costs, permitting, asset impairment and funding liquidity; distinguish a stated sustainability goal from a supported return estimate.
Direct long-term investments need construction milestones, independent technical/legal diligence, insurance where effective, diversified contractors, covenants, governance rights and exit contingencies. Insurance creates exclusions and counterparty exposure; contractual protections do not replace monitoring. Stress a local disaster alongside weaker fiscal revenue and increased withdrawals rather than modelling each independently.
An ERM improvement assigns accountable risk owners, integrates fiscal and portfolio reporting, defines tolerances/escalation and tests controls under joint scenarios. Include environmental and social indicators alongside asset values and cash. A written ESG statement without verified implementation is not evidence that the underlying risk has been managed.
Formula and assumptions
Stressed liquidity=liquid assets×(1−loss)−withdrawals−other dated needs
Compare with the model response after drafting
- Liquid assets fall from 60 to 48 billion; after 8 withdrawal,40 remain before other obligations. The fund’s domestic energy concentration remains exposed to the same revenue shock.
- Join budget and portfolio stress reporting, reserve fiscal liquidity, challenge private marks and diversify underlying revenue drivers subject to mandate.
Errors to catch
- Assuming long-term assets need no liquidity planning.
- Measuring fiscal and investment risks in isolated reports.
