Design an equity mandate around a usable benchmark

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Relate equity roles, segmentation, income and costs to a mandate.
  • Compare active choices and engagement using a suitable benchmark.

Draft · approximately 60 minutes, excluding further revision.

Decision case · fictional facts

A fictional foundation compares an active equity manager expecting gross return 8.2% with an index strategy expecting 7.4%. Active fees, trading and other modeled costs total 1.1%; index costs 0.2%. The active portfolio is small-cap domestic while the proposed benchmark is global large-cap. A large shareholding also creates a choice between voting, dialogue and divestment.

Equity exposure is not one homogeneous asset

Equities can support growth, income and partial long-horizon inflation participation, but expose capital to business, valuation and market risk. Segment the universe by geography, size, sector, style, liquidity and investment restrictions. Dividend, securities-lending and capital-gain components must be distinguished from costs and taxation; lending introduces collateral, counterparty and recall considerations.

Active implementation ranges from constrained index-like tilts to concentrated discretionary or systematic mandates. Justify the information edge, capacity and expected net benefit; a high active share is not proof of skill. Broad index exposure can be cheap while retaining concentration and reconstitution risk.

Benchmark and stewardship are parts of accountability

A useful benchmark is specified in advance, measurable, appropriate, investable, unambiguous, reflective of the manager’s opportunity set and accepted for accountability. A mismatched size or geography benchmark confounds allocation and security-selection effects. Report gross and net outcomes consistently with risk and mandate deviations.

Engagement and voting can seek improved governance or long-term outcomes; consider materiality, conflicts, resources, escalation and evidence of progress. Dialogue is not a guarantee of change, and divestment can relinquish influence while reducing an exposure. Document the objective instead of claiming every action raises returns.

Costs, engagement and the active spectrum

Equity ownership generates dividends, price gains and potentially securities-lending income, but borrowing/collateral arrangements introduce counterparty and recall risk. Management fees, turnover, spreads, market impact and withholding reduce investor outcomes. A constrained index-like strategy, systematic factor tilt and concentrated discretionary portfolio have different active risks, capacity and oversight needs. Higher active share alone is not a reason to pay higher fees.

Engagement can use voting, dialogue, collaborative action or escalation toward improved disclosure and governance, but influence and costs depend on ownership and issuer responsiveness. Identify conflicts and record objectives and outcomes. A benchmark must match the actual opportunity set, be measurable/investable and specified before evaluation; a domestic small-cap mandate compared with a global large-cap index confounds style and skill.

Formula and assumptions

Net expected return≈gross expected return−explicitly defined costs

Compare with the model response after drafting
  1. Active modeled net return=8.2%−1.1%=7.1%; index=7.4%−0.2%=7.2%. Gross outperformance 0.8 points becomes net underperformance 0.1 point.
  2. First repair the benchmark comparison and examine risk, capacity and stewardship. Forecast arithmetic alone does not select a suitable manager.

Errors to catch

  • Using a global large-cap benchmark to hide domestic small-cap risk.
  • Comparing active gross with index net performance.
