Translate a macro shock into cash flow and discounting

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Calculate value after only the required return rises to 9%.
  • Explain why 100 applies to this case.
  • Identify the case-specific assumption or failure mode before taking action.

Draft · approximately 30 minutes, excluding further revision.

Shared case and decision context

A stable equity cash flow next year is 6, growth 2% and required return 8%. A scenario raises only the required return to 9%. A separate inflation shock could also alter sales, costs and bond discount rates; it is not included in the first calculation.

Economic or professional mechanism

Asset prices connect expected cash flows and discount rates. A higher nominal yield can reflect higher real rates, expected inflation or risk premiums, with different implications for real activity and earnings. Business-cycle correlations are conditional and can change; a macro label alone does not determine the sign of every asset return.

Apply, challenge and communicate

Holding cash flow and growth fixed, value falls from 100 to 85.7143. A full inflation scenario must revisit both numerator and denominator, including pass-through, operating leverage and debt maturity. Use coherent scenarios rather than raising the discount rate while implicitly assuming an unrelated cash-flow boom.

Connect cycles, consumption and real-asset cash flows

Real short rates reflect intertemporal saving/investment conditions and expected growth under an explicit model; greater consumption-growth uncertainty can increase precautionary saving and alter the equilibrium rate. There is no reliable one-variable rule independent of preferences, policy and risk. A recovery can raise policy-rate expectations and change the curve, while slowing growth can lower expected short rates; term premia can offset either movement.

Nominal-minus-inflation-linked yields incorporate expected inflation plus inflation-risk, liquidity and market-technical differences; the spread is not a pure forecast. Credit spreads generally widen when default and risk aversion rise in a downturn, but issue liquidity and specific balance sheets matter. A cyclical product with high fixed costs and weak pricing power may weaken credit faster than an essential service with contractual revenue.

An equity paying off poorly when consumption is already low is an unattractive hedge and can require a higher risk premium. Cyclical current EPS can collapse more than long-run expected earnings, so a high observed P/E need not mean expensive; separate denominator timing from required return and normalized growth. Commercial property links rents, occupancy, supply, financing and cap rates to the same cycle. Lower rates do not guarantee a rising property price if lease cash flows deteriorate more.

Formula and assumptions

Value=next cash flow/(required return−growth)

Case analysis with explicit assumptions

  1. A stable equity cash flow next year is 6, growth 2% and required return 8%. A scenario raises only the required return to 9%. A separate inflation shock could also alter sales, costs and bond discount rates; it is not included in the first calculation.
  2. Method: Value=next cash flow/(required return−growth)
  3. Case result: 85.71.

Errors to catch

  • Do not replace the stated assumptions with an unstated shortcut. Reconcile units, timing and the claim being valued or duty being assessed.
  • Ignoring pass-through and financing is not a defensible conclusion for these case facts.
