Choose a valuation model for the claim

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Calculate the constant-growth equity value using FCFE.
  • Explain why the equity required return applies to this case.
  • Identify the case-specific assumption or failure mode before taking action.

Draft · approximately 50 minutes, excluding further revision.

Shared case and decision context

A researcher forecasts FCFE next year of 12, perpetual growth 3% and equity required return 9%. The firm has stable leverage and a going-concern assumption. A colleague discounts the same FCFE at a 7% WACC and calls that equity value.

Economic or professional mechanism

Valuation first identifies the claim, forecast horizon and relevant economic drivers. Equity cash flows belong with the equity required return; firm cash flows belong with WACC, followed by adjustments for non-operating assets and debt to reach equity. Relative valuation uses comparable pricing while asset-based approaches may suit specific balance-sheet-heavy situations.

Apply, challenge and communicate

The stated FCFE model gives 200. Verify forecast consistency with reinvestment, growth and leverage, then test sensitivity. A model value is conditional on assumptions and not proof the market must converge on a specific date. Communicate a range and catalysts rather than false precision.

Specify the definition of value

Market price is observable at a transaction or quotation, while intrinsic value is an analyst’s estimate under stated assumptions. Fair value in accounting or a legal transaction can follow a defined measurement framework different from investor-specific investment value. Public-equity research generally seeks value for a marketable minority claim unless another basis is explicitly justified. Do not switch definitions mid-analysis.

Use valuation to answer a decision

Valuation can support security selection, transaction analysis, fairness assessment, strategic planning and communication of market expectations. The model must fit the claim and decision. Estimating whether a quoted share is cheap differs from estimating synergies available only to a controlling acquirer. State the purpose before selecting inputs and avoid using an investor-specific synergy value as every public holder’s value.

Connect industry structure to cash-flow forecasts

Analyze demand, competitive rivalry, entry barriers, substitutes, supplier and buyer power, and regulation before forecasting margins. A strong historical margin can attract entrants; growth may require costly reinvestment. Identify the issuer’s specific advantage and how long it can persist. Competitive analysis should explain forecast differences from peers rather than decorating a spreadsheet with an industry label.

Add the parts without counting debt twice

Sum-of-the-parts values distinct operations using suitable methods, adds nonoperating assets and subtracts claims consistently. If segment EVs120 and80,nonoperating cash10 and debt50, simple equity value160. A conglomerate discount can reflect governance, complexity or inefficient capital allocation but must not be an arbitrary penalty duplicating risks already embedded in segment values. Reconcile corporate costs and cross-segment transactions.

Formula and assumptions

Equity value=FCFE1/(ke−g), ke>g

Case analysis with explicit assumptions

  1. A researcher forecasts FCFE next year of 12, perpetual growth 3% and equity required return 9%. The firm has stable leverage and a going-concern assumption. A colleague discounts the same FCFE at a 7% WACC and calls that equity value.
  2. Method: Equity value=FCFE1/(ke−g), ke>g
  3. Case result: 200. The stated FCFE model gives 200. Verify forecast consistency with reinvestment, growth and leverage, then test sensitivity. A model value is conditional on assumptions and not proof the market must converge on a specific date. Communicate a range and catalysts rather than false precision.

Errors to catch

  • Do not replace the stated assumptions with an unstated shortcut. Reconcile units, timing and the claim being valued or duty being assessed.
  • A guaranteed next-day trading price is not a defensible conclusion for these case facts.
