Connect margins, turnover and financing

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Calculate the retailer’s ROE using DuPont.
  • Explain why a higher equity multiplier and smaller equity base applies to this case.
  • Identify the case-specific assumption or failure mode before taking action.

Draft · approximately 50 minutes, excluding further revision.

Shared case and decision context

A retailer has net margin 5%, asset turnover 2 and financial leverage 1.5, all using consistent average balance-sheet inputs. A competitor’s ROE rises mainly after a debt-funded repurchase, while operating cash conversion weakens.

Economic or professional mechanism

DuPont decomposition explains the arithmetic drivers of ROE: profitability, asset efficiency and financial leverage. It organizes questions rather than establishing causality. The extended form can separate taxes, financing and operating margin. Compare like accounting policies and normalize unusual items before interpreting peer differences.

Apply, challenge and communicate

The retailer’s ROE is 15%. A leverage-driven increase can coexist with weaker operating performance and greater downside risk. Forecast revenue, margins, working capital and investment jointly so the income statement, balance sheet and cash flow statement reconcile; do not extrapolate a mechanically improved ROE without its financing cost.

Trace an accounting change across all statements

Consider a100 cash development outlay that meets capitalization criteria and would otherwise be expensed in a simplified comparison. Capitalization initially raises pretax earnings and assets by100 relative to immediate expensing, ignoring tax and amortization. Total cash paid is unchanged, though cash-flow classification can differ under applicable rules. Later amortization reduces future earnings. Compare the change in recognition timing with economic cash generation; a higher current margin caused only by capitalization is not proof of higher underlying productivity.

A complete operating working-capital forecast

Original retailer extension: annual sales rise from 1,000 to 1,200; operating working capital is 20% of sales; opening net operating working capital is 200. The forecast closing balance is 240 and the cash investment is 40. The cash-flow statement needs the change, not the entire 240 balance. Exclude financing debt and surplus cash from this simplified operating ratio; define any other operating current assets and liabilities consistently.

If a business reports net profit 80, depreciation 15, capital spending 35 and no other noncash items, the illustrative after-interest equity cash before net borrowing is 80+15−35−40=20. Strong earnings growth can coexist with limited cash available for distribution when receivables and inventories expand. Compare receivable days, inventory days and payable days with customer/supplier contracts; a falling working-capital ratio caused by overdue suppliers may be distress rather than efficiency. Reconcile the ending cash balance after financing and dividends to the balance sheet.

Formula and assumptions

ROE=net profit margin*asset turnover*equity multiplier

Case analysis with explicit assumptions

  1. A retailer has net margin 5%, asset turnover 2 and financial leverage 1.5, all using consistent average balance-sheet inputs. A competitor’s ROE rises mainly after a debt-funded repurchase, while operating cash conversion weakens.
  2. Method: ROE=net profit margin*asset turnover*equity multiplier
  3. Case result: 15.00%.

Errors to catch

  • Do not replace the stated assumptions with an unstated shortcut. Reconcile units, timing and the claim being valued or duty being assessed.
  • Unambiguously better operating quality is not a defensible conclusion for these case facts.
