Learning goals
- Explain governance framework using mechanisms and limitations.
- Explain risk measurement using mechanisms and limitations.
- Explain modify and monitor using mechanisms and limitations.
Draft · approximately 25 minutes, excluding further revision.
Governance framework
Risk management identifies, measures, prioritizes and responds to uncertainty relative to objectives; it seeks deliberate exposure rather than eliminating all risk.
Governance assigns board oversight, management ownership, independent challenge and escalation responsibilities; limits require clear action when breached.
Risk measurement
Risk tolerance guides accepted loss and uncertainty, while risk budgets allocate exposure across activities using defined metrics and interactions.
Market, credit and liquidity risks interact with legal, operational, model and reputation risks; a cyber incident can become a funding crisis.
Modify and monitor
Volatility, value at risk, expected shortfall and stress scenarios measure different aspects; historical model estimates do not cap possible future loss.
Accepting, avoiding, reducing or transferring exposure requires comparing cost, residual risk and implementation ability; insurance and hedges add counterparty and basis concerns.
Formula and assumptions
Monetary VaR=portfolio value×stated relative VaR; not a maximum-loss bound
Original applied case: Risk governance, budgets and response choices
- A desk has market value 4 million and a one-day VaR estimate of 1.5% under a stated model and confidence level.
- Monetary VaR estimate=4,000,000×0.015=60,000.
- Losses can exceed 60,000; model confidence, tail behavior and stress scenarios remain essential.
Errors to catch
- Do not assume: Risk management means refusing every exposure.
- Do not assume: A limit breach needs no escalation policy.
- Do not assume: Risk budgets are unrelated to risk tolerance.
