Learning goals
- Explain objectives using mechanisms and limitations.
- Explain constraints using mechanisms and limitations.
- Explain implementation policy using mechanisms and limitations.

Objectives
A written investment policy statement records the mandate, decision roles, objectives, constraints and review process; it helps maintain discipline through market stress.
Specify return objectives by horizon and nominal or real basis with fees and tax treatment; a desired return may be inconsistent with feasible risk.
Constraints
Willingness is psychological comfort with losses while capacity reflects financial ability to bear them; when they conflict, investigate rather than automatically adopting the higher level.
Liquidity, horizon, tax, law and unique needs can constrain suitable assets; cash for a near-term committed payment should not rely on an uncertain illiquid exit.
Implementation policy
Define asset classes by meaningful risk exposures and implement strategic allocation consistent with the IPS; nominal labels can hide overlapping factor concentration.
Rebalancing bands, monitoring responsibilities and ESG restrictions should be operationally clear; implementation choices must reflect the investor’s stated objectives and permitted universe.
Formula and assumptions
Liquidity-reserve ratio=known near-term net cash need/investable assets
Original applied case: Write an IPS that governs real allocation choices
- An investor has 500,000, a committed 80,000 payment in six months and no other reliable near-term inflow.
- The known payment is 16% of assets; reserve a suitable liquidity allocation before setting long-run risky weights.
- The remaining 420,000 still requires an IPS-based allocation rather than automatic full equity investment.
Errors to catch
- Do not assume: An IPS is only an advertising brochure.
- Do not assume: Any desired return is feasible without changing risk.
- Do not assume: Willingness and financial capacity are interchangeable.
