Learning goals
- Explain strategy families using mechanisms and limitations.
- Explain financing and liquidity using mechanisms and limitations.
- Explain manager diligence using mechanisms and limitations.
Draft · approximately 25 minutes, excluding further revision.
Strategy families
Long/short equity combines positive and negative positions; net exposure measures direction while gross exposure highlights scale and financing demands.
Event-driven strategies depend on corporate outcomes such as merger completion; deal breaks and crowded exits can create abrupt losses.
Financing and liquidity
Relative-value strategies trade price relationships but can lose when financing tightens or spreads widen before convergence; apparent neutrality is model dependent.
Macro and managed-futures strategies can take directional exposures across currencies, rates and commodities; diversification depends on actual positions and behavior.
Manager diligence
Leverage, derivatives, short borrowing and redemption terms interact; a low historical volatility can conceal liquidity or rare-event risk.
Operational diligence examines valuation, custody, administrators, controls and conflicts in addition to strategy performance; independent service providers do not guarantee honest conduct.
Formula and assumptions
Gross=(long+absolute short)/NAV; net=(long−absolute short)/NAV
Original applied case: Hedge-fund strategies and concealed exposures
- A fund NAV 100 holds long positions 140 and shorts 60 at market values.
- Gross exposure=(140+60)/100=200%; net=(140−60)/100=80%.
- The modest net figure does not reveal short squeeze, factor mismatch or financing pressure.
Errors to catch
- Do not assume: Net exposure fully measures every leveraged position.
- Do not assume: Announced mergers always close.
- Do not assume: Relative-value positions cannot lose before convergence.
