Swaps as payment-stream exchanges

Learning goals

  • Explain economic replication using mechanisms and limitations.
  • Explain fair fixed rate using mechanisms and limitations.
  • Explain changing value using mechanisms and limitations.

Draft · approximately 25 minutes, excluding further revision.

Economic replication

An interest-rate swap typically exchanges fixed and floating coupons on a notional; the principal need not change hands in a same-currency vanilla swap.

A series of forward-rate periods can replicate swap payment differences under aligned timing, but individual forwards need not each have zero value at the swap fixed rate.

Fair fixed rate

A fair initial fixed rate equates present values of the two legs using consistent discount and projection assumptions; initial zero value does not fix future value.

A pay-fixed swap is economically long the floating leg and short the fixed leg; increases in market swap rates generally help this position all else equal.

Changing value

Commodity and equity swaps exchange other return streams; dividend treatment, resets and notional conventions determine actual exposures.

Counterparty credit, collateral agreements and discounting can alter valuation; a headline fixed rate does not describe every cost or risk.

Formula and assumptions

Pay-fixed net coupon=N×(floating−fixed)×accrual; value=PV(received)−PV(paid)

Original applied case: Swaps as payment-stream exchanges

  1. A pay-fixed/receive-floating swap has notional 1 million, quarterly accrual 0.25, fixed 4%, floating reset 5%.
  2. Net receipt for that payment period=1,000,000×(0.05−0.04)×0.25=2,500.
  3. This coupon cash is not the full swap present value, which includes future periods.

Errors to catch

  • Do not assume: Every same-currency swap exchanges full principal each date.
  • Do not assume: Every underlying forward must separately have zero value at one swap rate.
  • Do not assume: Zero inception value means zero value forever.
