Derivative exposures and trading arrangements

Learning goals
- Explain underlying and contract using mechanisms and limitations.
- Explain venue and clearing using mechanisms and limitations.
- Explain risk controls using mechanisms and limitations.
Draft · approximately 25 minutes, excluding further revision.
Underlying and contract
A derivative’s value depends on a specified underlying or event; notional measures contractual scale and need not equal purchase cost or current market value.
Terms include maturity, settlement method, reference asset and obligations; cash settlement pays a difference while physical settlement transfers the specified asset.
Venue and clearing
Exchange-traded contracts are typically standardized, while OTC contracts can be tailored; standardization can improve netting but may leave basis mismatch.
Central clearing replaces bilateral exposures with clearing arrangements and margin requirements; it reallocates counterparty risk rather than eliminating all system risk.
Risk controls
Initial and variation margin address potential future exposure and current value changes; margin creates cash-liquidity demands even for economically useful hedges.
Leverage can produce large gains or losses relative to initial funding; stress notional exposure and collateral calls before treating low initial cost as low risk.
Formula and assumptions
Notional=contract multiplier×underlying price
Original applied case: Derivative exposures and trading arrangements
- A futures contract represents 100 units of an asset priced 80; initial margin is 500.
- Notional=8,000, sixteen times margin. A one-unit price move creates 100 gain or loss before fees.
- Margin is a performance deposit, not the maximum possible loss.
Errors to catch
- Do not assume: Notional always equals current derivative value.
- Do not assume: Cash settlement requires physical delivery in every case.
- Do not assume: All OTC contracts are identical standardized exchange contracts.
