Learning goals
- Explain asset and vehicle using mechanisms and limitations.
- Explain cash-flow roles using mechanisms and limitations.
- Explain benefits and boundaries using mechanisms and limitations.
Draft · approximately 25 minutes, excluding further revision.
Asset and vehicle
Securitization pools financial assets and finances them through securities issued by a vehicle; the legal transfer and bankruptcy separation require actual documentation.
The originator creates or acquires loans; the issuer vehicle holds assets, while a servicer collects payments and manages specified borrower processes.
Cash-flow roles
A trustee monitors contractual interests and distributes proceeds under the documents; its presence does not guarantee collateral performance.
Tranching reallocates losses and payment timing among securities rather than eliminating aggregate collateral risk; senior protection depends on subordination and structure.
Benefits and boundaries
Issuers can gain funding and investors tailored exposures, but incentives, complexity and weak underwriting can undermine the intended risk transfer.
Retained interests, guarantees and servicing obligations may leave risk with the originator; an asset sale label does not establish complete economic separation.
Formula and assumptions
Senior loss=max(pool loss−subordinate protection,0), within tranche notional
Original applied case: Securitization parties and risk transfer
- A pool has 100 assets, financed with senior 80 and junior 20; apply simple loss-first junior rules.
- A collateral loss of 12 leaves junior value 8 and senior 80 before fees and timing effects.
- Loss of 25 exhausts junior and reaches senior by 5; protection is finite.
Errors to catch
- Do not assume: A vehicle name alone ensures bankruptcy remoteness.
- Do not assume: The servicer always owns all securitized loans.
- Do not assume: A trustee guarantees every borrower payment.
