Share classes, cash rights and residual risk

Independent IBBC Capital draft content for self-study. Not affiliated with or endorsed by CFA Institute. New lessons await subject-matter review. No CFA designation or official PSM credit is awarded.

Learning goals

  • Explain contractual rights using mechanisms and limitations.
  • Explain risk and capital using mechanisms and limitations.
  • Explain comparing claims using mechanisms and limitations.

Draft · approximately 25 minutes, excluding further revision.

Contractual rights

Common equity receives residual distributions after prior claims; dividends require a decision and are not a contractual coupon. Read the charter rather than assuming every share has identical rights.

Preferred equity may rank ahead of common distributions while offering restricted voting rights; cumulative provisions and redemption terms determine the actual claim.

Risk and capital

Limited shareholder liability generally caps investment exposure but does not guarantee recovery of the purchase price; contractual guarantees and legal exceptions need separate examination.

Book equity measures accounting net assets, whereas market capitalization uses current share price times shares; the two answer different questions and need not coincide.

Comparing claims

A convertible preferred claim combines preference with a contractual route into common equity; conversion changes upside participation and priority, so model both states.

An equity investment return combines distributions and price changes; evaluate currency, fees and dilution before comparing investors with different entry prices.

Listed and private shares have different access and information

A listed share is admitted to a public trading venue under its applicable listing and disclosure rules; a private share usually has negotiated transfer restrictions, less frequent observable prices and more limited investor access. Both remain residual ownership claims and can lose value. Private does not mean risk-free, and listed does not guarantee continuous liquidity or equal governance rights.

Compare information rights, financial reporting, share-class terms, transfer approval, exit route and price discovery before comparing returns. A valuation mark updated quarterly is not directly comparable to a daily traded price without considering smoothing and stale observations. Jurisdiction-specific rights must be verified for the actual instrument.

Formula and assumptions

HPR=(P1−P0+D)/P0

Original applied case: Share classes, cash rights and residual risk

  1. A synthetic share starts at 40, ends at 43 and pays 1 cash distribution; ignore tax and fees.
  2. Cash gain is 43−40+1=4. Divide by initial capital, not closing value.
  3. Total return is 10%; a positive dividend cannot prevent losses if price falls enough.

Errors to catch

  • Do not assume: Common dividends are compulsory interest payments.
  • Do not assume: Preferred shares always have more voting power than common shares.
  • Do not assume: Limited liability guarantees the original share price.
